In OS 10.5 why doesn't Time Machine automatically back up files located in PLACES on the hard drive (Downloads, Music, Pictures, etc)? Do I have to drag these files into a new folder on the HD in order for them to be recognized by Time Machine?

By default, Time Machine backs up your entire drive, unless you add disks/folders/files in > System Preferences... > Time Machine > Options... > Exclude these items from backups.
